An Index can be defined either by what it is or what it does. It is a “basket of stocks”, but that’s about as enlightening as a set of flat-pack furniture instructions…written in Korean. What it does is let people see how well a stock market is performing. -Indices are a ‘basket of stocks’. They rise or fall depending on what happens to their constituent stocks. -Most indices use a ‘market cap weighted average’ calculation, so they are more heavily affected by large stocks than by small ones. -However a few, including the Dow Jones 30, don’t use this method. It pays to know what stocks and/or sectors are heavily represented in your index. Trading Indices Now we look at the second market you may consider trading, particularly when you are just starting out. This is the market of indices, the combination values of various countries’ markets or sectors. For instance, in America you have the Dow Jones Industrial Average (DJIA) or simply the “Dow”. This is made up of the values of the stocks of just 30 companies, and yet reflects the general state of US industry. It’s been going more than a century, and the only company that has remained on it all that time is General Electric. Other companies have been swapped out from time to time so that the index remains a good indication of the market. The companies are selected by the editorial board of the Wall Street Journal, which meets at intervals for just this purpose. The great advantage of trading the Dow is that it is cheap to trade, with a small spread – the difference between the buying and selling price or bid and offer. It’s a great place to start your trading. Also in America we have the S&P 500, which in contrast to the Dow uses the prices of the stocks of 500 companies to make up its value. When indices are made up, they usually don’t just add together the stock prices of the named companies to come to a total. They apply a weighting factor, which may for example mean that the stock price of a larger company has a larger effect on the index. The primary purpose of indices in the first place was to reflect the general investing environment, to report on how the markets are doing, so when they were set up the founders had that purpose in mind. In the UK we look to the FTSE 100 for an indication of the strength of the economy. This combines the stock prices of 100 UK companies. With some indices, such as this and the Dow, there are actually a whole range of varied “sub” indices available, covering different market sectors, different company capitalization, etc., but it is generally understood which index is meant when you use the term FTSE (footsie) or Dow. Another popular index is the DAX, which is the German market index. This tends to be more volatile than the others and thus can be hard to trade. But this also makes it more rewarding if you are up to the challenge. The French CAC is a similar sort of index, less popular than the DAX, and with slightly less volatility. Before you decide which index to use, it’s worthwhile doing a little research online. For instance, you will probably want to know whether the index is biased towards the tech industries or whether it has a predominance of banking and financial components. If you know what sectors the index tends to be weighted towards, you are better able to understand how it moves. This research is not something you have to do frequently, but it simply sets the stage for you to understand how the index value may vary over time.

The DAX or Germany 30 as it is sometimes referred to can be quite volatile. The DAX is obviously susceptible to EU data and the EURO. Constituents include Siemens, Bayer, SAP, BASF, Allianz, Daimler, Deutsche Telekom, Adidas, Fresenius, Deutsche Post, Linde and Munich Re. The Germany is somewhat correlated to other European indices like the FTSE 100 although its probably more volatile. With that kind of volatility you also get opportunities.

The relative strength index compares the magnitude of recent gains to recent losses in the attempt to determine overbought and oversold conditions of instrument as you can see from the chart the RSI ranges from 0 to 100. Insurance is deemed to be overbought once the RSI approaches the 70 level mean that it maybe getting overvalued and is a good candidate for pullback likewise if the RSI approaches 30, then the instrument is oversold and therefore like to reverse. Traders will often use the RSI coming back out of overbought or oversold conditions as a signal to enter the market. A trade using RSI should be whether large rallies and drops in price will affect the RSI by potentially creating false buy or sell signals traders often come by the RSI such as the MACD. Indicator two MACD. Moving average convergence divergences is one of the most well-known unused indicates in technical analysis this indicator is made of two exponential moving averages which help measure momentum henchmen. These moving averages and the changing distances between them become the MACD. Convergence means the moving averages moving closer together, divergence means they’re moving away from one another. Indicator three Bollinger bands. A Bollinger band starts off as a simple moving average and has two standard deviations plotted away from it that sounds a mouthful but the important part is because standard deviation is a measure of volatility Bollinger bands adjust themselves to current market conditions. When markets become more volatile markets widen and move further away. Enjoying less volatile periods the band’s contract moving closer together. The typing of the bands of news by technical traders as an indication there may be volatility to follow. But what is the S&P 500 Index? Standard and Poor 500; this represents the 500 largest companies in the United States spread across all kind of sectors so its a good barometer of the USA market. Some would argue that the Dow Jones isn't really representative of the USA market. The index started in 1923 with a much smaller number of stocks and it has expended since then. Obviously it is sensitive to USA domestic data like interest rates, non-farm payrolls, CPI,..etc and of course the global economy. The S&P 500 tends to move in tandem with the DOW most of the time except in times where there is some unusual happenings going on like some stock that is heavily weighted on the DOW that happens to be moving against it. As with the Dow, there are a number of events that you can watch for that will possibly impact the S&P 500. Market values are all about public confidence, and this is affected by Presidential pronouncements, Treasury Secretary speeches and the Federal Reserve Board (Feds) regular meetings.

You can use this to trade indices, forex or commodities. The video is designed to help less experienced traders. INDICATORS REQUIRED Bollinger bands (34,3) RSI (14, 80/20) RULES You need to understand the underlying trend of your market Uptrend = you only buy (see below) Downtrend = only sell Ranging - use a different strategy You MUST use a simple reward:risk ratio and always use stop losses and profit targets. Use at least 2:1 reward:risk ratio. Somewhere between 2:1 and 3:1 works best. Examples 10 pip stop : 20 pip target 15 pip stop : 30 pip target 40 pip stop : 100 target RULES FOR BUYING: You must be in an underlying bullish market Lower bollinger band recently hit and RSI went under 20 RULES FOR SELLING: You must be in an underlying bearish market Upper bollinger band recently hit and RSI went over 80 MOVE STOP LOSS TO BREAKEVEN Set your stop loss and take profit targets. Move your stop loss to break even once you have gained at least your stop loss as profit. So for example, if your stop loss is 20 pips, and your trade is currently 20 pips in profit, move stop loss to break even.

In this lesson we are going to learn about the Average directional Index (ADX), an indicator which helps traders determine when the market is trending, when the market is ranging, when the market may be about to change from trending to ranging or vice versa, and to gauge the strength of the trend in the market. When plotted below the chart the ADX Line is normally accompanied by two other lines which are known as the +DI and --DI Lines. I am not going to go into the formulas for the Indicator here however you do need to know that: • The ADX line is composed of two other indicators which are known as the Positive Directional Index (+DI Line) and the Negative Directional Index (-DI Line). • The +DI Line is representative of how strong or weak the uptrend in the market is. • The --DI line is representative of how strong or weak the downtrend in the market is. • As the ADX line is comprised of both the +DI Line and the --DI Line, it does not indicate whether the trend is up or down, but simply the strength of the overall trend in the market. If you would like a deeper explanation of the computation of the indicator you can find it here: http://hubpages.com/hub/ADX As the ADX Line is Non Directional, it does not tell you whether the market is in an uptrend or a downtrend (you must look to price or the +DI/-DI Lines for this) but simply how strong or weak the trend in the financial instrument you are analyzing is. When the ADX line is above 40 and rising this is indicative of a strong trend, and when the ADX line is below 20 and falling this is indicative of a ranging market. So one of the first ways traders will use the ADX in their trading is as a confirmation of whether or not a financial instrument is trending, and to avoid choppy periods in the market where many find it harder to make money. In addition to a situation where the ADX line trending below 20, the developer of the indicator recommends not trading a trend based strategy when the ADX line is below both the +DI Line and the --DI Line. Another way that traders use this indicator is to identify the potential start of a new trend in the market. Very simply here they will look from below the 20 line to above the 20 line as a signal that the market may be beginning a new trend. The longer the market has been ranging, the greater the weight that most traders will give this signal Another way traders use the ADX is as a signal of trend reversals. When the ADX is trading above both the +DI line and the --DI line and then turns lower this is often a signal that the current trend in the market is reversing and traders will position themselves accordingly: The final example that I am going to cover on how traders use the ADX is to position to trade long when the +DI crosses above the --DI (as this is a sign that the buyers are winning out over the sellers) and to position to trade short when the +DI line crosses below the --DI (as this is a sign that the sellers are winning over the buyers). As with the other crossover strategies that we have covered used alone, the DI crossover is prone to many false signals. That completes our lesson for today. You should now have a good understanding of the ADX and several different ways that traders use this in their trading. In tomorrow's lesson we are going to look at a new indicator which is called the Parabolic SAR, which many traders use to set stops when trading trends in the market.
