How inflation can affect your savings When you’re investing for retirement, you want to make sure the return on your assets exceeds inflation, so that your purchasing power doesn’t erode over time. Here’s why. Recent trends in inflation Every quarter the Australian Bureau of Statistics releases a measure of inflation called the Consumer Price Index, or CPI. The CPI reflects the change in price of a basket of goods and services, weighted in such a way as to be representative of the consumption patterns of the average consumer. For the year to June, this figure was 1.9%. Of course not everything goes up at the same rate, and some categories such as healthcare, and alcohol and tobacco, were up by more than this, while the cost of clothing and footwear, and communications, actually fell. How does inflation influence interest rates? The Reserve Bank of Australia has an objective to maintain stability in prices, which they interpret as keeping inflation within a range of 2 to 3% over time. The way they do this is by setting the official cash rate, which influences the cost of borrowing in the economy. Generally speaking, when the inflation rate is too high, they raise the cash rate, and when it’s too low they reduce the cash rate. Since the Reserve Bank adopted this approach in the early 90s, it’s been quite successful, with inflation averaging around 2.5% a year for the last 20 years. More recently though, inflation has been a bit lower, just 1.5% on average over the last 3 years. It’s not the same for everyone It’s worth keeping in mind that the CPI measure is an average. Every household will have their own individual consumption pattern, which itself may change over time. Actually, after taking into account the differences in spending patterns, the data shows that more recently, inflation for people in retirement has tended to be a bit higher than for those still working. It’s difficult to know for sure whether this divergence will continue, but it seems likely that healthcare and electricity costs will continue to rise, at least in the near term. So it could well be the case that the inflation rate for retirees stays higher for a bit longer. What does this mean for your investments? In order to meet your goals you’ll need your investments to grow faster than inflation. When the inflation rate is low, the returns you need to earn are also a bit lower, so when the Reserve Bank reduces the cash rate it’s not necessarily a problem. But you do need to think about your own individual circumstances, because the headline rate might not tell the whole story. Your financial planner can help you understand the impact that inflation can have on your ability to fund your retirement, and how to structure the right investment portfolio for you.

Charles Dow, one of the founders of Dow Jones & Company and The Wall Street Journal, enunciated a set of ideas on the subject which are now called Dow Theory. One of the tenets of "technical analysis" is that market trends give an indication of the future, at least in the short term. The claims of the technical analysts are disputed by many academics, who claim that the evidence points rather to the random walk hypothesis, which states that the next change is not correlated to the last change. The role of human psychology in price variations also plays a significant factor. Large amounts of volatility often indicate the presence of strong emotional factors playing into the price. Fear can cause excessive drops in price and greed can create bubbles. In recent years the rise of algorithmic and high-frequency program trading has seen the adoption of momentum, ultra-short term moving average and other similar strategies which are based on technical as opposed to fundamental or theoretical concepts of market Behaviour. The scale of changes in price over some unit of time is called the volatility. It was discovered by Benoît Mandelbrot that changes in prices do not follow a Gaussian distribution, but are rather modeled better by Lévy stable distributions. The scale of change, or volatility, depends on the length of the time unit to a power a bit more than 1/2. I used to have a blog publishing at lot of historical investment returns for gold, stocks, bonds, cash, as well as the permanent portfolio which was a mix of these assets. I did this for the Eurozone, USA, Japan, UK and Iceland starting in 1972. Average returns were around 7% for these assets and the permanent portfolio which looked good, however once I realized that real inflation for most fiat currencies like the EUR and USD was around 5% instead of the published 2%, I had to admit to myself I wasn't making any money by diversifying broadly over different assets. Using USD or EUR as a token of measurement of profit lead to many investors fooling themselves, unless you deduct -5% per year to count for loss to purchasing power of the currency. In the meantime competing currencies like Bitcoin started out, that cannot be inflated out of thin air, and go up in value instead of down overtime. I decided to start focusing on cryptocurrencies and later angel investments. Taking higher risks by investing more in better risk/reward ratio investments, have much more volatility in my portfolio but making real money if things work out.

And is this even an investment to begin with? Since gold was a fairly fixed price prior to 1970, we can really only look back at the last 45 years of data to determine the average price of gold, and adjust that for inflation. If we take the price in 1978 of $208 an ounce, we can reasonable determine that would be $838 in today’s money. As we know, gold right NOW is $1200 an ounce. This means that effectively your gold went up in value 45% adjusted for inflation…over 40 YEARS. Just as a comparison, the SP500 index went up in value 630% during that same period, adjusted for inflation. So given that…in 40 YEARS, gold only went up - on average - of about 1% annually, adjusted for inflation. Versus the SP500, which went up in value 5x MORE during that same period. First, Gold is also just really, REALLY inefficient to invest in. Owning PHYSICAL gold has many drawbacks…first, there’s a wide spread between bid and ask prices to ensure that the moment you purchase gold, you are IMMEDIATELY underwater on your so-called “investment.” Then you have shipping costs for an expensive metal that you’ll have to include, as well. Then once you get your gold investment, you’ll have to figure out how you’ll store it. Other companies charge you for storing your gold. Another important distinction when it comes to gold is that gold doesn’t throw off cash, much like a stock’s ability to produce income for the share holder. It doesn’t give you interest…it just kinda sits there, looking pretty. So why do people even consider this an investment? Or why is this even called a hedge against an inflation? Well…the reality, is that it’s neither. It’s a hedge against FEAR. The more people FEAR about inflation, economic issues, or defaults…the higher the price of gold climbs. The thought process is that while paper currency can’t be trusted, GOLD will also retain value. But U.S. Treasuries Securities have never been defaulted upon in anyone's lifetime. So here’s the moral of the story…golds prices are correlated with our fear in the economy, whether or not it’s warranted. After its peak in 2011, when was pretty much the BEST and lowest times to buy just about anything in the markets, gold was at its highest…and has been on a slow decline since then. And remember Warren Buffets “Golden” Rule? Be GREEDY when others are FEARFUL…and FEARFUL people are the ones buying GOLD. Most of the investors mainly invest in fixed deposits because we are conditioned to think about Fixed Deposits (FD) as the first choice of investments, mainly for 2 reasons 1. Because they are Safe 2. The returns are predictible 3. Trust with the banks However the biggest problems with fixed deposits are that Problem #1 - Returns from Fixed Deposits does not beat inflation The biggest problem with fixed deposits is that the returns from FD does not beat inflation and finally our purchasing power reduces. Problem #2 - Returns are Taxable every year Another issue is that FD returns are not tax optimized and hence we pay a lot of tax provided one is in high tax bracket (30%) . What are the alternatives? Alternatives to Fixed deposits are Debt mutual funds which are safe enough like Fixed deposits with superior returns and better taxation Or one can think about Equity mutual funds which has high level of volatility but better returns from a long term perspective.
