Accounting for Investments (Equity and Debt Securities)

This video provides an overview of the accounting rules and classifications for different types of investments. Investments can be broadly grouped into two types: debt investments and equity investments. Debt investments can be held-to-maturity (presented on the Balance Sheet at amortized cost, with changes in fair value not affecting Net Income), available-for-sale (presented on the Balance Sheet at fair value, with unrealized gains or losses bypassing the Income Statement and flowing through Other Comprehensive Income), or Trading (presented on the Balance Sheet at fair value, with unrealized gains or losses affecting Net Income. Equity investments are treated as Trading Securities according to the Fair Value Method (if the investor owns less than 20% of the investee), which marks the investment to market on the Balance Sheet and has unrealized gains or losses flow through Net Income. There is a practicability exception, however: if the fair value cannot be determined, the investment is presented on the Balance Sheet at cost, minus any impairments. If the investor owns between 20% and 50% of the investee the Equity Method is used; with this method, the investor does not recognize dividend revenue but instead recognizes a proportionate share of the investee's Net Income. If the investor owns more than 50% of the investee, the investor must consolidate the investee (the two entities are treated as one consolidated entity). And is this even an investment to begin with? Since gold was a fairly fixed price prior to 1970, we can really only look back at the last 45 years of data to determine the average price of gold, and adjust that for inflation. If we take the price in 1978 of $208 an ounce, we can reasonable determine that would be $838 in today’s money. As we know, gold right NOW is $1200 an ounce. This means that effectively your gold went up in value 45% adjusted for inflation…over 40 YEARS. Just as a comparison, the SP500 index went up in value 630% during that same period, adjusted for inflation. So given that…in 40 YEARS, gold only went up - on average - of about 1% annually, adjusted for inflation. Versus the SP500, which went up in value 5x MORE during that same period. First, Gold is also just really, REALLY inefficient to invest in. Owning PHYSICAL gold has many drawbacks…first, there’s a wide spread between bid and ask prices to ensure that the moment you purchase gold, you are IMMEDIATELY underwater on your so-called “investment.” Then you have shipping costs for an expensive metal that you’ll have to include, as well. Then once you get your gold investment, you’ll have to figure out how you’ll store it. Other companies charge you for storing your gold. Another important distinction when it comes to gold is that gold doesn’t throw off cash, much like a stock’s ability to produce income for the share holder. It doesn’t give you interest…it just kinda sits there, looking pretty. So why do people even consider this an investment? Or why is this even called a hedge against an inflation? Well…the reality, is that it’s neither. It’s a hedge against FEAR. The more people FEAR about inflation, economic issues, or defaults…the higher the price of gold climbs. The thought process is that while paper currency can’t be trusted, GOLD will also retain value. But U.S. Treasuries Securities have never been defaulted upon in anyone's lifetime. So here’s the moral of the story…golds prices are correlated with our fear in the economy, whether or not it’s warranted. After its peak in 2011, when was pretty much the BEST and lowest times to buy just about anything in the markets, gold was at its highest…and has been on a slow decline since then. And remember Warren Buffets “Golden” Rule? Be GREEDY when others are FEARFUL…and FEARFUL people are the ones buying GOLD. If you’re not prepared to put in a LOT of work upfront, real estate investing isn’t for you. What most people will see happen is that they’ll invest a substantial amount of time and money buying the right deal, and then once they buy that deal, it’s less exciting than they thought. Real estate investing is often something you set up now, where the benefits and payoff comes years later. Second, you should NOT invest in real estate if you don’t understand how it work. This isn’t limited to just real estate, this is ANYTHING you invest in…stocks, cryptocurrency, businesses, it DOESN’T MATTER. If you don’t fully understand it, don’t invest in it. Largely, the people who lose money in real estate simply don’t understand values, don’t know what they’re doing, over leverage themselves, and become emotional in the event the market goes down…or get too greedy and hold out when they want to sell. Third, you should NOT invest in real estate if it’s meant to be a short term play. I’ll be the first to admit, this doesn’t apply to everyone in every circumstance…and people could disagree with me and they wouldn’t be wrong. But chances are, if you’re learning about real estate investing, you should NOT invest in real estate for immediate short term profit. The reality is that we don’t know if you will absolutely be profitable within 1-5 years to a point where it makes sense to sell. A lot can happen in the market in the short term, and if you go in with a short term outlook, there are so many variables with could disrupt your plan. Long term holding can overcome a lot of other obstacles along the way. Fourth, don’t invest in real estate if you don’t have the TIME to devote to it. It’s NOT a passive investment without a substantial amount of work from the very beginning. If you don’t have the time to dedicate to this, either factor in the cost of a property manager or don’t invest. The last thing you need is to plunk down a significant chunk of money on something that you can’t give the attention it needs to make it worth it. This will be a time intensive process to get it streamlined to the point where you won’t need to spend much time on it.. Finally, don’t invest in real estate if you don’t like real estate. I know this doesn’t apply to most of you, but you’d be surprised that some people JUST DON’T LIKE REAL ESTATE. They don’t like tenants, they don’t like dealing with people, they don’t like the responsibility, they don’t want to be be tied down to a location …instead, they’d rather make money from a laptop on the beach without having to deal with anyone. And there’s nothing wrong with that, but it should go without saying - you should only invest in real estate if you actually have an interest in real estate. There are a lot of nuances when it comes to looking at properties, areas, architecture, styles, and trends that if you just aren’t interested in it, you won’t give it the attention it really needs to be profitable. Things will fall through the cracks, they don’t be done as well as they could be, and that means less money in your pocket. They don't pay dividends either. But they can also be used as an alternative asset class to help reduce portfolio volatility through additional diversification. 9. Bank CD's - Pretty straight forward. You give some money to the bank and they guarantee to pay you an interest rate over a set period of time. They are FDIC insured for additional safety. 10. Money market accounts - This is another liquid source of your funds. You can hold them in these accounts and use the funds when you see a good investing opportunity arise. Today I've got a quick video on duplexes Duplex Investment vs. House Investment - Which is better, buying a duplex or buying a house? - Are you currently renting a house, living in an apartment, condo, duplex? - How much are you paying in rent? The reason I ask is because duplexes offer great opportunities for first time home-buyer to get involved in real estate, especially if you don't have a lot of money. There are scenarios where you can invest in more expensive duplex, versus a home, and actually pay less on the duplex than the home's mortgage. Pros of Investing in Duplexes - Live in one area and rent out the other(s) - Duplexes are significantly more affordable than single family homes (depending on area) - Usually easier to make the mortgage payment because you are getting more rent per unit vs. a home - Equity appreciation - Rent Increases - Usually have lower insurance cost - Deduct mortgage interest and taxes from income tax liability - Additional Tax benefits - insurance on rental side, depreciation of half the cost of the building - Feel of a home, bigger than an apartment - Owner occupants - able to keep a close eye on your investment - Back-up - Rent to family or relatives - Biggest benefits - use the income and equity to invest in your first residential home Cons of Investing in Duplexes - Owner occupant - sharing the property - Owner occupant - may turn off potential tenants - dont want to live by landlord - Common rental issues - collecting rent, maintenance, etc... - Only the rental side is tax deductible - Odd hour repair requests - friendly neighbor policy - Yard maintenance - Stigma - duplex rentals seem to be less desirable than homes - Type of tenants you acquire may be less desirable - May be Harder to sell Investing in Duplexes for either an owner occupant or an investor will come with some of the same responsibilities as buying a house... yard work, maintenance, and repairs. But it's also a great way to get started as a homeowner and in real estate investing. If your current living situation is in an apartment building, you probably will feel like you're getting MORE privacy by moving into a duplex, while if you're moving from a single family house you may feel that you're giving up more. Although mutual funds are becoming even more fashionable, you should understand how they are different from other financial intermediaries like banks or insurers. Mutual funds involve risk Mutual funds can be risky investments. Although mutual funds are now being sold at banks, under no circumstance is a mutual fund an insured investment like a bank account which enjoys protection from the Federal Deposit Insurance Corporation. Although most money market mutual funds are arguably as safe or safer than bank accounts, mutual funds don't guarantee that your original investment will be returned to you. So if mutual funds carry more risk than good old bank accounts, why do people bother to invest in them? The answer is simple : higher potential returns. Money market funds are good for short-term needs If you're looking for a good place to keep a few thousand dollars to meet your monthly spending needs, money market mutual funds offer an attractive alternative to bank checking accounts. Money market mutual funds invest in short-term securities like US Treasury bills and other high-grade, short-term debt. Because mutual funds do not pay insurance premiums to the FDIC, and because mutual funds have lower operating costs than banks, money market mutual funds usually pay higher interest rates than banks, while still providing useful services like check writing privileges. For more information on money market funds, see my tape on bond and fixed income investing. Stock & bond funds return more than banks And if you're looking for a place to invest long-term money, look to the bond and stock funds offered by mutual fund families. When you invest in a stock or bond mutual fund, you're investing in something which is quite different from slow but steady bank accounts. With a stock or bond mutual fund you easily could see the value of your investment drop 10 or 20 percent over a year. Such a drop won't happen with an insured bank account. Banks offer safety, but not the potential for higher returns. With a bank account, after a year you'll get your deposit returned to you, along with perhaps 5 percent interest. But in the world of stock and bond mutual funds, you may see that your investment has gained 20 to 30 percent over the year. Mutual funds as an alternative to insurers So mutual funds offer a good alternative to traditional bank accounts, but they also provide a good alternative to investing through insurance companies. Insurance companies manage billions of dollars worth of so-called cash value life insurance. Under this plan the insured pays high monthly premiums to enjoy life insurance coverage plus investment returns from the cash value of the policy. With the financial turmoil of the late 1970s, investors increasingly turned away from traditional whole life insurance policies and towards much more flexible and low-cost mutual funds for investment purposes. Types of cash value life insurance To stem this flow to mutual funds, life insurance companies marketed new forms of cash value life insurance called variable life, universal life, and another product called annuities. Variable life and universal life are more flexible forms of cash value life insurance. Unfortunately most variable and universal life plans still retain the high premiums, commissions and fees typical of whole life insurance. Annuities Annuities, however, are a kind of retirement account offered by life insurers that have very little to do with insurance. There are two basic forms of annuities, fixed and variable. Fixed annuities are similar to bond investments and are covered in my tape on bond and fixed income investing. Variable annuities involve more risk, but offer potentially higher returns. I talk about variable annuities in my tape on stock investing. Annuities offer some tax advantages that are similar to retirement accounts, but there's a key difference. In most cases, money you put into a retirement account is deductible from your taxable income. Money you put into an annuity is not deductible from your income. Annuities may have a place in someone's investment totem pole, but they're near the bottom. Do you buy and keep holding trades because are you a shrewd investor or because you are a bad trader? HODL i.e. hold on for dear life is a strategy that a lot of cryptocurrency traders are using at the moment but is it a good strategy? Should I stop a losing trade or let it run? So if you go for a 5% day trade and it doesn’t go your way instead of stopping yourself out just changing it from a trade to an investment. Initially it doesn't sound like a great idea at all; no stop loss or even martingale sound crazy but when you dig into them there is something you can take. You take a trade because you have a premise. So if the market turns against you, then the reason for you entering the trade is negated and you need to get out of the trade. It is dangerous to turn day trades that move against you into longer term investments as it can easily become a way to attempt to justify to hold onto losing trades (i.e. relying on hope). Also, investing and trading are two different things which shouldn't be mixed.

Because there are DIFFERENT ways to judge the success of a deal - 2 of the main ones for leveraged buyouts (LBOs), growth equity investments, and venture capital investments are the internal rate of return (IRR) and the cash-on-cash (CoC) or money-on-money (MoM) multiple. Many investment firms will care a lot about one of these, but not the other, and will try to find investments that yield a high IRR or a high multiple… but not both. The Difference: IRR factors in the time value of money - it's the effective, compounded interest rate on an investment. Whereas the multiple is simpler and ignores timing (e.g., $1000 / $100 = 10x multiple). 2. What Do Different Firms Care About? Most venture capital (VC) firms and early-stage investors want to earn a multiple of their money back - they don't care that much about IRR, because they're going to be invested for a VERY LONG time and it's not exactly liquid… and they don't care what the stock market does. VC firms must be able to cover their losses with “the winners”! If they get 2x their capital back in 1 year (100% IRR) and then lose everything on another investment in 5 years’ time (0% IRR), the first result is completely irrelevant because they've only earned back 1x their capital. Perfect Example: Harmonix, maker of Guitar Hero - got VC investment in the mid-1990's, generated $0 in revenue for 5+ years, and then in 2005 released the hit video game Guitar Hero. Sold for $175 million to Viacom in 2006! Massive multiple, but likely a pathetic IRR since it took 10+ years to get there. Later-stage investors and private equity firms care more about IRR because the multiples will never be that high in late-stage deals, and because they are benchmarked against the public markets (e.g., the S&P 500) more. If the firm's IRR can't beat the stock market, why should you invest? Most PE firms target at least a 20-25% IRR depending on the economy, deal environment, valuations, etc… less when things are bad, more in frothy times. This makes it common to do "quick flip" deals where the company is bought and then sold at a MUCH higher multiple right after - simply to get a high IRR. Real-Life Example: Thoma Bravo (mid-market tech PE firm) bought Digital Insight from Intuit for $1.025 billion, and then sold it 4 months later for $1.65 billion to NCR. VERY high IRR - 316%! But only a ~1.6x money multiple, assuming no debt / no debt repayment. http://dealbook.nytimes.com/2013/12/02/sale-to-ncr-is-a-quick-profitable-flip-for-a-private-equity-firm/ 3. How Do You Use These Metrics In Real Life? How to calculate them: see the Atlassian or J.Crew models. IRR is straightforward and uses built-in Excel functions, but for the CoC or MoM multiple, you need to sum up all positive cash flows in the period and divide by the sum of all negative cash flows in that period, and flip the sign. In the case of Atlassian, the deal is great for Accel because they earn a 15x multiple, even though the IRR is "only" 35%... they do not care AT ALL because they are targeting the multiple, not the IRR. For T. Rowe Price, the multiple of 1.9x isn't great, but they do at least get a 14% IRR which is probably what they care about more since they are late-stage investors. For the J. Crew deal, both the IRR and the multiple are very low and below what PE firms typically target, so this deal would be problematic to pursue, at least with these assumptions. 4. Key Takeaways IRR and Cash-on-Cash or Money-on-Money multiples are related, but often move in opposite directions when the time period changes. Different firms target different rates and metrics (VC/early stage - multiples, ideally over 10x or 3-5x later on; PE/late stage - IRR, ideally 20%+). Calculation: IRR is simple, use the built-in IRR or XIRR in Excel; for the multiple, sum the positive returns/cash flows, divide by the negative returns/cash flows and flip the sign. Judging deals: Focus on multiples for earlier stage deals (and if you're pitching VCs to fund your company), and focus on IRR for later stage / growth equity / PE deals.
