What Indicators to Use for a Mean Reversion Strategy? A mean reversion traders' toolkit. Mean reversion tells when will the price series revert to their mean or average over time if you may. If you are a mean reversion trader what tool or indicators should you look at to give you that idea that potentially things are running out of steam and we are looking for that retracement back. Going back on the difference between a trend trader and a mean reversion trader - a trend trader would ride a trend and expect it to continue going while a mean reversion trader would see the same thing and look to fade it coming back to some kind of mean (hence mean reversion). The mean could be VWAP, a moving average, a support or resistance level - you are trying to find the price level when things are looking a little bit stretched and likely to reverse back. This works best in a range bound environment where the market is moving up and down. The first one is to look at oscillators like the RSI (relative strength index) , stochastics - anything like that - those will be oscillating between 0 and 1 so when the price goes to a high level those will go into oversold or overbought conditions. That is one way to filter out things. Here you can bolt on divergences to confirm or negate the trading setup. Of course some people would say that catching end of trends is a dangerous game and this is kind of right in strong trending days. Mean Reversion is a mental model from the field of statistics. It says that an event that is not average will be followed by an event that is closer to the average. Mean reversion, also known as Regression to the mean, is exhibited by all random events. The intensity with which mean reversion affects an activity is directly proportional to the element of luck controlling the outcome in that activity. So activities like swimming and chess, where luck plays no role and the outcome is determined by skill, mean reversion doesn’t occur. Mean Reversion has strong implications in stock market. As a result periods of above average performance are usually followed by below average returns and periods of below average performance are typically followed by above average returns. Which means, in selecting a mutual fund, because of Mean Reversion, you shouldn’t go just by the outcome i.e., fund performance. The trick is to look at the process that leads to the outcome. The second trick for dampening the effect of mean reversion is to take a bigger sample size. Which means you shouldn’t rely on short term performance records. If you are looking at ten year performance figures of a fund then odds are high that the fluctuations introduced by randomness and luck have evened out over long term and what you see is a reasonable proxy for fund manager’s skill. More at exacttrading.com Welcome to this video which describes a typical approach to creating a mean reverting trading strategy which could be applied to the Foreign Exchange markets and a pair like EURUSD. As you will see in the video this is a typical type of build people attempt but it is not necessarily the most successful model. I will be making two videos in this series, video A and video B. In video A, this one, I will describe what most traders do, we will look at the build, what could be right about it and more importantly what could be wrong with it. Before we get going on the description, let’s explain what we mean by ‘reversion to the mean. In any set of figures, let’s take the weight of some men, there will always be a group in the middle range who represent the mean or average weight. The mean can be mathematically calculated by adding all the values in the observation set together and dividing that summed value by the number of observations. Mean then is the average. To take an example if we have three men whose weight is 80, 100 and 120 kilos respectively we can say that the ‘mean’ is 80+100+120=300/3=100 As regards FX trading the mean can be measured quite simply by looking at the average price over the last so many bars. Most traders will understand this concept where price moves away from an average and reverts back to it, this is essentially what mean reversion is, moving away from an average and reverting to it. One of the issues I find with mean reversion trading is that you are snatching at small profits – by implication the mean is normally quite close and at the same time there is the distinct possibility that prices can get very much out of kilter and losses will be incurred, because you are constantly fighting with the market. Coming up with a mean reversion strategy that works based on taking small profits and exposing the method to the possibility to an extended drawdown is quite a steep challenge. Here is how it normally works. Using a measure of volatility like Bollinger bands, price is shorted when the vol is over extended to the upside. When the vol comes back to ‘reasonable’ levels or it reverts to the mean the position is closed. Downside positions work in a reverse manner. The issue with this approach is that the trader takes every over extended move in the market which he calculates as being ripe for reverting to the mean. Intelligent traders understand that when a market really starts to move it might be some time before it starts slowing and consistently trying to ‘fade’ such moves is the way to the poor house. This is the major problem I have with reversion to the means strategies The next step in the process for traders who are more savvy and who understand trading to much higher level is to delay somehow entering subsequent trades once the first trade is starting to go bad. It is one thing throwing good money after bad it is another carrying on digging when you are in a hole. The idea then is to delay their additional trades waiting for yet more confirmation that the market is turning. Mostly trades do this by waiting a certain number of pips, of course they need the original pattern to repeat again. Again what says that the market will turn at this second or subsequent point other than the fact the market is over extended and ‘due for a turn’. The video explains how the strategy can be built using a pip target value in this case and running without stops but placing an overall stop loss on the account size, in the form of a percentage drawdown. As you will see during the testing which I perform live, against this pair trying to pull pips out of the market is like trying to paddle upstream but ever so slowly being pushed back down again. There is a very good moment when I perform a test which slowly eats away the equity and just before the end of the run the 50% account drawdown kicks in. Mean Reversion Trading: Tips & Strategy Mean Reversion is the kind of strategy that many hedge funds like to use - if you have a mean - any excursion away from the mean - traders are looking to short stocks that have been moving too high away from the mean and buy stocks that have overshooted on the downside. Whichever benchmark for the mean which could be VWAP or a moving average. If you're swing trading one idea is to short the highest 3-day percentage gainers - you don't want to do it with every stock but you could do it with a basket of stocks. Another idea if you're swing trading is go long on the highest 3-day losers. If you're day trading one idea is to short stocks that are up more 1.5 times their ATR. Conversely, you can go long on any stock that is down more than 1.5 times its ATR. Other ideas if you're day trading or swing trading is to make use of a moving average; for intraday trading you can use a VWAP. We have those algos out there which are really abusive algos and operate on the verge of illegality in the eyes of the SEC But what is the Momentum Ignition Algorithm? Momentum Ignition Algorithm is a trading algorithm that attempts to encourage other participants to trade quickly causing a rapid price move. This algo will either go out there and spike price quickly in one direction over a certain level (we've seen retail versions of that in terms of stop hunting) or a burst of volume in one direction. Basically they're doing something that is going to induce other participants to trade off the back of that move. The way they profit from that is to be either pre-positioned (they already bought and create momentum on which they could sell) or they're going to fade that and trade a mean reversion trade. So they're kind of trying to spoof other algos to participate. Keep in mind that some high frequency trading (HFT) will utilise momentum ignition to spark the 'handle', other algorithmic trading companies may be in the hunt for such 'ignition' to handle from behind.

What is MEAN REVERSION? What does MEAN REVERSION mean? MEAN REVERSION meaning - MEAN REVERSION definition - MEAN REVERSION explanation. In finance, mean reversion is the assumption that a stock's price will tend to move to the average price over time. Using mean reversion in stock price analysis involves both identifying the trading range for a stock and computing the average price using analytical techniques taking into account considerations such as earnings, etc. When the current market price is less than the average price, the stock is considered attractive for purchase, with the expectation that the price will rise. When the current market price is above the average price, the market price is expected to fall. In other words, deviations from the average price are expected to revert to the average. Stock reporting services commonly offer moving averages for periods such as 50 and 100 days. While reporting services provide the averages, identifying the high and low prices for the study period is still necessary. Mean reversion has the appearance of a more scientific method of choosing stock buy and sell points than charting, because precise numerical values are derived from historical data to identify the buy/sell values, rather than trying to interpret price movements using charts (charting, also known as technical analysis). Some asset classes, such as exchange rates, are observed to be mean reverting; however, this process may last for years and thus is not of value to a short-term investor. Mean reversion should demonstrate a form of symmetry since a stock may be above its historical average approximately as often as below. A historical mean reversion model will not fully incorporate the actual behavior of a security's price. For example, new information may become available that permanently affects the long-term valuation of an underlying stock. In the case of bankruptcy, it may cease to trade completely and never recover to its former historical average. In finance, the term mean reversion has a different meaning than return or regression to the mean in statistics. Jeremy Siegel uses the term return to the mean to describe a general principle, a financial time series in which "returns can be very unstable in the short run but very stable in the long run." Quantitatively, it is the standard deviation of average annual returns that declines faster than the inverse of the holding period, implying that the process is not a random walk, but that periods of lower returns are then followed by compensating periods of higher returns, for example in seasonal businesses.

So are you essentially day trading the FTSE? I think the FTSE 100 generally trades within a range; at least about 75% of the time. With the FTSE 100 if it goes too far in one direction, it is likely to go back in the other direction. It is one of those markets that has a tendency to revert to the mean. I prefer range bound markets which suits my trading style.

There’s normally something that’s happened to make the stock drop 10 or 20 per cent or whatever it is. If it’s dropped for a real reason, like a structural change, cycle change, or if there is real game changing news, the chances of that stock snapping back to the mean and giving a profit for your trade is much smaller. When this happens, you get momentum and this is obviously the enemy of a mean reversion strategy. A good example can be seen in Tesla. Tesla pulled back significantly, the stock dropped around 20% the RSI 4 went under 10 so this is a clear candidate for a mean reversion trade. This is a good example, because when Tesla dropped, there was some negative news, but for me, it wasn’t BIG news, it wasn’t the type of structural news that is going to have a long term impact on the business. And that’s what made this an excellent mean reversion setup. Because, we’ve seen a big move, but really, not an awful lot has changed. Now, if we compare this to a stock like General Electric. We have a totally different picture. You can see from the chart GE has been steadily falling, RSI is consistently low and if you’d tried the mean reversion trade on this stock, you’d be holding it for a long time waiting for it to snap back because it never does. And so you would have lost money. And again, there’s a reason. And the reason is that GE is undergoing significant structural change. The company has been severely mis managed, it’s made some very bad decisions and it’s been losing money. Those aren’t things that can be easily reversed, and so it’s no surprise that the stock price hasn’t reversed either. So you can see with those two examples, how price can rebound or it can keep going. And that’s the tip for today. Mean reversion requires things stay the same. You don’t want a structural change when making a mean reversion trade.

You are betting on mean reversion. You utilise the pair trading strategy to try extracting money by trading two companies that are in similar industries. As such here you are trading the differential between two instruments as opposed to taking a position in one. This is basically a mean reversion strategy. This trading strategy involves studying how the historic price of one market performs in relation to another, and using this as a cue to identify whether the price of a market will go up or down from its present position, and potentially when. Pairs trading commonly involves taking two stocks from the same industry, like BP and Shell for example. These stocks tend to follow each other, as they’re affected by the same types of economic factors. If you notice that BP is trading at a discount to Shell (relatively speaking), then this provides you with a trading opportunity. If you buy BP stock and sell an equal value of Shell shares you can profit as the shares move back to their historic ‘equilibrium’. Your goal here is to profit from the fact that one stock has become too expensive relative to the other.
