$5500 per year to tax-free Millionaire: Why you need a Roth IRA

This is one of those things I wished I would’ve learned and had done when I was younger - open up a Roth IRA retirement account. And because it saves you from paying taxes on your earnings and profits later on, I’m all about it. So this is what a Roth IRA is and this is why it’s so important to have one! Also feel free to add me on Snapchat / Instagram: GPStephan So here’s what it is - and because this confused me when I was younger, I’ll break it down as simple as possible. A Roth IRA is a type of investment account that you can set up where you invest your money today - up to $5500 per year with no immediate tax deductions - and can pull out your profits and earnings tax free when you’re 59.5. That means you pay NO TAX on YEARS of compounded interest and earnings. Your tax free profits just makes you MORE tax free profits. And it snowballs into a LOT of money. This is best done when you’re young for a few reasons…the money you invest in a Roth IRA is done post tax, which means taxes are already taken out of the money that you earn at the time you invest it. So if you make $20,000 from a job, you might be left with only $17,000 after paying taxes…so this $17,000 is now “post tax” money. The reason is best when you’re young is that chances are, you’re not earning a ton of money compared to what you WILL be earning. When you’re earning a lot of money, it’s about reducing what you owe in taxes because the more money you make, the more money you’re generally taxed. When you’re not earning a lot of money, you’re already in a lower tax bracket, so it’s advantageous to take advantage of that and pay the taxes now to invest - because in the future, you’ll hopefully earn a lot more money. Especially if you’re 18-30 and not earning a lot of money, this is PERFECT for you. When you start earning more money, there are other accounts that might make more sense for your situation. So here’s what I would do: If you’re under the age of 18 and have a job that you’re making money with, you can ask your parents to open a Roth IRA account for you. From there, you contribute money you’re making from your job - keep in mind you cannot contribute more than you earn, so if you earn $1000 that year, you can only contribute $1000. If you’re over the age of 18, right after this video is done, just go online and sign up for a Roth IRA. I use Vanguard and they’re awesome, many people use Charles Schwab or Fidelity - just make sure the account has low fees. You can contribute up to $5500 of earned income every year - if you make too much money, you can look into doing a backdoor Roth IRA contribution. I recommend putting in as much as you can afford and forgetting about it. The advantage is that since there’s compounded interest, the sooner you put your money in, on average, the more you’ll have by the time you retire. Is this a boring investment strategy? Yes. But it’s effective. I recommend just doing this on the side with what you can afford, while continuing to invest elsewhere or investing in yourself. Just to give you some ideas, if you invest $1000 per year at 18 and retire at 60, you’ll have $264,000…of that, you only contributed $43,000 over 42 years, meaning you just made $221,000 of tax free money. If you invest $2000 per year at 18, same situation as above, you’ll have invested $86,000 and made $444,000 of tax free money. If you invest the maximum right now of $5500 per year at 18 years old, you’ll have invested $231,000 and made over $1,200,000 in tax free money. If you just do $5500 per year at 18 years old, you can retire a millionaire without doing anything else. This average figure includes inflation, by the way. What do EBIT and EBITDA mean? How to calculate EBIT and EBITDA? Why are the financial metrics EBIT and EBITDA important to measure the financial success of a company? Why do some companies use EBIT (Earnings Before Interest and Taxes) and others EBITDA (Earnings Before Interest, Taxes, Depreciation and Amortization)? What is the purpose of the financial statements of a company: income statement, balance sheet, and cash flow statement? What are EBIT and EBITDA used for in business? Both EBIT and EBITDA are measures of profitability, along with terms like gross profit and net income. They are reported in the income statement (or "Profit & Loss statement", "P&L"), an overview of the profit or income that you generate during a period. To calculate EBIT and EBITDA, many companies would present their income statement in the following way: Revenue minus Cost Of Sales equals Gross Profit. Gross Profit minus S,G&A and R&D equals EBITDA. EBITDA minus Depreciation & Amortization equals EBIT. EBIT minus Interest and Taxes equals Net Income. Please be aware that different companies use different terminology, so what you see here might be different from what your company is using. EBIT is Earnings Before Interest and Taxes. Interest is excluded, as it depends on your financing structure. How much did you borrow, and at what interest rate? Taxes are excluded, because it depends on the geographies that you work in. EBITDA is Earnings Before Interest, Taxes, Depreciation and Amortization. Just like EBIT, it excludes Interest and Taxes. Furthermore, depreciation and amortization are excluded, because they depend on the historical investment decisions that a company has made, not the current operating performance. EBITDA is a meaningful metric for capital-intensive industries. In the video, we look at an example of using EBIT and EBITDA in financial reporting, by reviewing the 2015 annual report of the Maersk Group (CPH: MAERSK-B), a company headquartered in Denmark and operating globally. What do business and finance people use EBITDA for? Besides being a metric to represent ongoing operating performance, it is often mentioned as part of M&A (or Mergers & Acquisitions) news. A quick-and-dirty way to calculate the value of a company is by using a multiple of EBITDA. This can help you to get to a ballpark number, but I would advise to always do a more thorough analysis and a more thorough valuation of a company, as there are a lot of “ifs” connected to using an EBITDA multiple… you are assuming the profitability and the industry does not change, you exclude the impact of working capital (which could go up dramatically for a fast-growing company), and you exclude the cash that you need for capital expenditures on an ongoing basis for the company. Tax Sale vs. Tax Lien - Tax Lien: A lien in general is a claim or security of interest placed on personal property to secure the repayment of debt. Therefore, a tax lien is a lien imposed by Federal or state law to secure payment of back taxes. As the investor: You buy the rights to the money owed in taxes and the interest and penalties that have accrued. - Tax Sale: (also known as a a 'Tax Deed Sale') Refers to property, in this case real estate, being sold by a taxing authority or the court to recover delinquent taxes. This is commonly done by Auction. As the investor: You are buying the rights to the property itself. - Return on Investment Tax Lien: Allow you to earn high interest rates on your investment - When delinquent property owner "redeems" the lien you get your initial investment PLUS a guaranteed percentage interest. The interests vary by state. - Average 12-24% interest per annum - as high as 50% Tax Sale: Deed sales transfer full property rights to your name. - Average Purchase Price 30-60 cents on the dollar - Tax Value = Purchase Price - Right of Redemption: Gives the right to the original homeowner to reclaim their property during a specified time. If they are unable to pay it, the current lien holder can start foreclosure proceedings Tax Lien: 1 year to 3 years - redemption period - Delinquent pays the lien plus interest and any other fees (accrues monthly) Tax Sale: - Delinquent pays back interest plus the costs incurred to foreclose Tax Liens / Tax Sales Pros - Pennies on the Dollar - Buy properties for a fraction of the cost - State Authorized Returns - awarded to the investor at 16% - 25% - Volume - auctions are typically held at the first of EVERY month - VARIES BY REGION - First In Line - Tax liens have precedence over other liens or encumbrances, such as mortgages, judgments, trust deeds and different liens - County collects the fees owed - not you - No Maintenance Responsibility - No Landowner Liability - Free and Clear - possibility - Guaranteed Return on Investment Tax Sale /Lien Certificate Cons - Specific Regulations - Failure to comply precisely with these rules could make the lien completely worthless. - Homeowner Bankruptcy - IRS or other creditors may have other claims on the property, rendering your tax lien worthless. - Worthless Property - you invest in a tax sale with no potential - uninhabitable, structurally unsound, previous owner tried to sell it and stayed on the market for a long time, etc... - Additional Liens - must pay off all previous liens before you can clear the title - Competition - public auction - lots of other interested investors - Lien Laws - vary from state-to-state - strategies may not work in some states Tax lien investing is a significant opportunity which also requires some specialized knowledge. Always remember, when investing in tax sales or tax lien certificates, almost all risks can be averted by doing minimal analysis before purchasing. Interest only loans are used by a lot of investors in order to reduce their monthly cost in order to increase their tax deductions and in order to get the maximum return on investment for their property. All sounds pretty good don’t it? But are interest only loans good for positively geared investment property that exactly what we going to be covering in today episode. So interest only loans have this array of benefits that I am going to talk about in more detail, so let’s have a look at interest only loans and let compare them to principal and interest loans and say whether or not interest-only loans are good for positively geared investment properties? The first thing to understand is that interest only loans lower your monthly repayments significantly. With an interest on the loans you are only paying the interest on the mortgage and you are not paying down any of the principal or the amount that you actually owe, so what this means is because you not paying on top of the interest your loan amount stays the same but also means that you’re repayment are much less. let have a look at an example: a five hundred thousand dollar property being mortgage to you at five percent, (let’s just assume the full loan of five hundred thousand dollars) if you going interests only you going to be paying approximately four hundred and eighty dollars per week, alright that not too bad, four hundred eighty dollars per week. But now let have a look principal and interest if you were to go with the principal and interest loan and try and pay off that loan in twenty years your repayments would go from four hundred and eighty dollars to seven hundred and sixty dollars that is a two hundred and eighty dollars per week increase in your repayments. I don know about you but getting increased in your rental income of two hundred eighty dollars is not an easy thing to do. I like putting all my eggs in one basket and then watching the basket very carefully…At most business schools they teach, I think, a lot of nonsense called risked-adjusted return and diversification. As a money manager, if you look at a normal portfolio most people will make 70-80% of their money that year on 2-3 ideas even though they will have 30-40 things in their portfolio. My concept was to put into those 2-3 ideas I have the most conviction in. I was also lucky to travel across asset classes so I traded commodities, currencies, bonds and equities. And it gave me the discipline if I didn’t have a good idea in equities, I was happy to have no equities or the same thing with bonds. So when you have a quiver with a bunch of arrows you can usually find something to put a lot of money into. The only other thing I’d say is that too many investors look at the present. The present is already in the price. You have to think out of the box and sort of visualize 18-24 months from now and what the world is going to be and what securities might trade at. What a company has been earning does not mean anything. What you have to look at is what people think it is going to earn and if you can see something (in) two years that is going to be entirely different than the conventional wisdom. That’s how you make money. My first boss used to say, “the obvious is obviously wrong.” If you invest in conventional wisdom you are going to lose your butt." Most of the investors mainly invest in fixed deposits because we are conditioned to think about Fixed Deposits (FD) as the first choice of investments, mainly for 2 reasons 1. Because they are Safe 2. The returns are predictible 3. Trust with the banks However the biggest problems with fixed deposits are that Problem #1 - Returns from Fixed Deposits does not beat inflation The biggest problem with fixed deposits is that the returns from FD does not beat inflation and finally our purchasing power reduces. Problem #2 - Returns are Taxable every year Another issue is that FD returns are not tax optimized and hence we pay a lot of tax provided one is in high tax bracket (30%) . What are the alternatives? Alternatives to Fixed deposits are Debt mutual funds which are safe enough like Fixed deposits with superior returns and better taxation Or one can think about Equity mutual funds which has high level of volatility but better returns from a long term perspective. What is the interest rate on PPF? The current interest rate is 7.6% that is compounded annually 3. Essential features of PPF Tenure: The PPF has a minimum tenure of 15 years, which can be extended in blocks of 5 years as per your wish. Investment Limits: PPF allows a minimum investment of Rs 500 and a maximum of Rs 1.5 lakh for each financial year. Investments can be made in lump sum or in a maximum of 12 installments. Opening Balance: The account can be opened with just Rs 100. Annual investments above Rs 1.5 lakh will not earn interest and will not be eligible for tax saving. Deposit Frequency – Deposit into a PPF account has to be made at least once every year for 15 years. Mode of deposit – The deposit into a PPF account can be made either by way of cash, cheque, Demand Draft or online fund transfer. Nomination – A PPF account holder can designate a nominee for his account either at the time of opening the account or subsequently too Joint accounts – A PPF account can be held only in the name of one individual. Opening an account in joint names is not allowed Risk factor – Since PPF is backed by the Indian government, it offers guaranteed, risk­-free returns as well as complete capital protection. The element of risk involved in holding a PPF account is minimal. Who can invest in PPF – Any Indian citizen can invest in PPF. One citizen can have only one PPF account unless the second account is in the name of a minor. NRIs and HUFs are not eligible to open a PPF account. Loan against PPF – You can take a loan against your PPF account between the 3rd and 5th year. The loan amount can be a maximum of 25% of the 2nd year immediately preceding the loan application year. A second loan can be taken before the 6th year if the first loan is repaid fully. 4. PPF withdrawal if account holders are in need of funds, and wish to withdraw before 15 years, the scheme permits partial withdrawals from year 7 i.e. on completing 6 years. An account holder can withdraw prematurely, up to a maximum of 50% of the amount that stood in the account at the end of 4th year preceding the year in which the amount is withdrawn or at the end of the preceding year, whichever is lower. Further, withdrawals can be made only once in a financial year. 6. What are the tax benefits of investing in PPF? PPF one an investment vehicle that falls under the Exempt-Exempt-Exempt (EEE) category. This, in other words, means that all deposits made in the PPF are deductible under Section 80C of the Income Tax Act. Furthermore, the accumulated amount and interest would also be exempt from tax at the time of withdrawal. It is also important to note that a PPF account cannot be closed before maturity. Furthermore, a PPF account can be transferred from one point of designation to another. But, do remember that a PPF account cannot be closed prematurely. Only in the case of the account holder’s demise can the nominee’s file for the closure of the account. Social Security benefits are subject to income tax. There is a 'provision' in the tax code from a bill Ronald Reagan signed in 1983 making a portion of Social Security benefits subject to taxation for the first time. In 1993 Bill Clinton signed another bill making even more benefits subject to taxation. However, where it gets painful to most taxpayers, is that NEITHER of these bills were indexed for inflation! This means more and more taxpayers are paying tax on Social Security simply because inflation is making them appear wealthier than they are. In the 1983 bill you had to have over $32,000 of income before your any of your Social Security benefits were taxed. Guess what? In 2018, literally 35 years later, you still need to have over $32,000 of income before your Social Security benefits are taxed. In fact, if Social Security taxation were indexed to inflation you'd need $102,000 in today's dollars to have your benefit subject to tax. https://www.ssa.gov/OACT/ProgData/retirebenefit1.html That is how the lack of indexing is bringing more and more people to pay tax on their Social Security benefits. It's a stealth tax on the middle and lower middle classes if there ever was one. On top of that, a little known provision in the 1983 bil subjected TAX-EXEMPT interest to be included in determining if a portion of your Social Security was taxed. Yes, Tax-Exempt interest is free from INCOME tax. But it certainly is NOT free from taxation of your Social Security. Did you know that? So, if you are living off Social Security and tax-exempt interest, there is a good chance you're still paying income taxes! If you are thinking about retirement, you need to understand how Social Security is taxed and prepare accordingly. Taxes eat away at your retirement income. There are strategies to implement, NOW, to avoid paying more taxes than you need, which we talk about in other videos on the Heritage Wealth Planning channel.
